No, the majority of the military will stay, but it will be mostly controlled by the mercenaries. Much of the remaining military will become more mercenary-like, and turn more to following orders no matter what, so long as they’re paid. Because of this, the military budget will begin to rise more after a short period of falling and stagnating. And when the dust eventually settles, there will be a very different military in Kathol Rift.

There will be a fair amount. Most of them will simply resign and go home, increasing the amount of veterans in the country. Some will go looking for the Commandos to join them. Heck, you and MoA might even see a few coming your way, since you’re the only two countries we really have relations with. Probably there would be more to you than to MoA though, because MoA is in the Senate’s eye right now, and any deserters would be trying to stay out of that eye.

The MoA is going to be trolling the hell out of the Senate's spies and sleeper-agents though, so I suspect the Senate's gonna have more problems with the MoA than they'd care to admit.

Possibly. You do need to remember the difference in DF stat that we still have though. Those spies won’t be completely ineffective. They will probably be at least somewhat successful, and there will probably even be a few who aren’t identified.
Oh no, I'm talking about sleepers, not your own direct spies. The sleepers being agents within the MoA that were paid to do the work they're doing, the Senate's gonna get some interesting information out of them, but that information might not be entirely accurate. As for your outright spies, I'm quite aware, they'll be able to pull some information, but AMSIO has technological equality with you, so they're not going to let you slip by without fudging some of your information and handling some agents with real information.
I would guess it’s the other way around. At least a few of the spies would just be sleepers who were activated, and they would be the more likely to be successful, due to having more time to work their way into the system. The direct spies I feel would be more obvious and therefore less successful.
